If you import from another software modelling you should unwrap your skin before export, and use .bmp or .tga or .pcx (see manual for textures format) If making model in MED..select face, new skin,texture and open your texture, for safe the textures should power of two..64x64,or 128x128 etc, then set skin.
Ah that could be the problem, not being the power of two. It comes up with a warning about that. It shows up fine in the main model editor and runnung the level does't cause a crash or anything. I am importing a 24bit tga skin. Model is just a sign of 256x128, skin matches size of model.
Oh well, maybe another bug..
