From the online manual: d3d_alpharef Gives the transparency threshold for overlay textures. By adjusting this variable, seams around the transparent parts of overlay images can be minimized.

Enable the "AlphaBlendEnable" in the terrain's material. Both objects have to have blending enabled. You can also try "AlphaTestEnable"
